Reinsurance made understandable

You've heard the term "reinsurance" and probably have at least some understanding of what this vital service is all about. We want to refresh your knowledge because the term is something you'll read and hear a lot more about in the coming years. Here are some of the basics: Reinsurance exists to strengthen insurers. Depending on their size, insurers can retain only a predictable amount of loss from a given exposure. Beyond that, the insurer will "cede" (or sell) its risk to another insurer that accepts the whole or a portion of that risk (for a portion of the premium, of course). It's just like the historic scene of Lloyd's coffee-house, where shippers shared each other's risks. Certain underwriters still call on their peers in other companies to take portions of the original risks, relying on mutual respect for the others' underwriting abilities. For an insurer, reinsurance not only protects it from a single shock loss or an accumulation of losses from a single event, but also enables the insurer to write a larger volume of business without overbalancing its financial surplus.

There are several types of reinsurance and literally thousands of insurance companies throughout the world offering other companies this type of protection. Doubtless much of the insurance coverage you now carry is reinsured with a variety of reinsurers, providing you with the "strength in numbers" you probably didn't know existed. But without the concept of reinsurance, our whole business would be run entirely differently. Come to think of it, so might yours. -Insurance and Risk Management Newsletter, Commercial Insurance Service, Inc., Charleston, W.Va.
